Understanding Value Added Tax
Value Added Tax (VAT) is a consumption tax applied at each stage of the supply chain where value is added. Unlike sales tax, which is collected only at the final point of sale, VAT is collected incrementally. However, businesses can reclaim VAT paid on their inputs, so the economic burden ultimately falls on the end consumer.
To add VAT: Gross Price = Net Price x (1 + VAT Rate / 100). To remove VAT: Net Price = Gross Price / (1 + VAT Rate / 100). The VAT amount is always the difference between the gross and net prices. These formulas work regardless of the VAT rate.
For example, a $500 net price with a 20% VAT rate produces a $100 VAT charge and a $600 gross price. Conversely, if you see a price tag of $600 including 20% VAT, the net price is $500 and the VAT portion is $100. VAT rates vary widely: the EU standard rates range from 17% in Luxembourg to 27% in Hungary, while the UK uses 20% and many Asian countries use rates between 5% and 15%.
